DeFi Liquidation Explained: A RheoFi Guide for Borrowers

DeFi liquidation explained for borrowers: what triggers a RheoFi liquidation, how the close factor caps it, what one call costs, and how to avoid it.

What Happens When DeFi Liquidates You: a RheoFi guide to liquidation risk for borrowers

What Is DeFi Liquidation, and When Does RheoFi Trigger It?

DeFi liquidation is the forced transfer of a borrower's collateral to whoever repays part of an under-secured loan; RheoFi triggers it when the health factor drops below 1. One academic study counted 807.46M USD of liquidation proceeds across four lenders (Qin et al., October 2021). Borrowing freezes earlier, but only health below 1 lets anyone seize collateral.

Who Can Trigger a Liquidation?

Anyone may repay part of the debt for collateral at a discount (whitepaper v1.0 liquidation path, 2025). The health factor is threshold-weighted collateral divided by debt.

Does Supplying for Yield Expose You?

No. rTokens held purely for yield "remain outside the liquidation surface" until enabled as collateral (whitepaper v1.0 collateral opt-in, 2025).

RheoFi Partial Liquidation vs Full-Close and Auctions: What Changes?

Partial liquidation repays a slice of debt per call instead of closing the loan in one call. One study argued a 50% close factor favors liquidators, as a debt can likely be rescued by selling less than 50% of its value (arXiv liquidation study, October 2021). RheoFi's 5%-90% bounds sit on both sides of that.

Why Partial Matters to a Borrower

The close factor "caps the share of a single position that may be liquidated in one call", damping over-liquidation by bots (whitepaper v1.0 close-factor rationale, 2025).

Why Does DeFi Liquidation Risk Matter for Treasuries in 2026?

Liquidation risk matters because small price moves reach large balances: a 3% move in an asset's dollar price could make over 10m USD liquidable on one platform (Perez et al., December 2021). For RheoFi borrowers holding a volatile asset like XRP, that buffer belongs in written policy.

What the Data Shows

In one study, 73.97% of liquidations paid an above-average transaction fee, which the authors read as competitive behavior (Qin et al. liquidator data, October 2021). Adoption pressure is high too: 72% of surveyed finance leaders believe they must offer a digital asset solution to remain competitive (Ripple 2026 survey, March 2026). Grade the pool with the pool-level risk scorecard.

How Does a RheoFi Liquidation Work, Step by Step?

A RheoFi liquidation runs in four moves: the oracle reprices, health slips under 1, a liquidator repays part of the debt, and your collateral pays that plus a bonus. 5% of seized collateral goes to the Protocol Share Reserve (whitepaper v1.0 liquidation math, 2025). The example below applies those formulas to hypothetical inputs.

A Worked Example With Hypothetical Numbers

Repayment is capped at close factor x debt; seized collateral = repayment x (1 + bonus), counted in rTokens (how rTokens track your supplied balance). Hypothetical inputs, as RheoFi publishes no per-market threshold or bonus: $100,000 collateral, $60,000 stablecoin debt, 70% collateral factor, 80% threshold, 8% bonus.

  • Start: $100,000 x 0.80 ÷ $60,000 = health factor 1.33 (the health-factor formula in the docs).
  • Drop: collateral falls 26% to $74,000; $59,200 ÷ $60,000 = 0.987.
  • One call at the 5% minimum close factor: repay $3,000; seized $3,000 x 1.08 = $3,240, with $162 (5%) to the reserve. Your cost: $240.
  • After: $56,608 ÷ $57,000 = 0.993, still under 1, so another call can follow.

What the Close Factor Does to Your Cost

Hypothetical position, one call: 5% and 90% are on-chain bounds, 50% illustrative.

Close factorRepaidSeizedYour costHealth after
5%$3,000$3,240$2400.99
50%$30,000$32,400$2,4001.11
90%$54,000$58,320$4,3202.09

Cost scales 18x across the bound.

IMPORTANT

What our whitepaper disclosed about the liquidation code path: Whitepaper v1.0 Publication Context: Whitepaper v1.0 listed the inherited contracts with prior security review. Finding: "Forced liquidations" is on that scope list, beside the comptroller and shortfall auction. Result: Those reviews cover the codebase RheoFi inherited and adapted; a RheoFi-specific mainnet audit is still planned.

What Are the Components That Decide a Liquidation?

Eight components decide whether, and how far, a RheoFi position gets liquidated, led by the collateral factor, liquidation threshold, close factor and oracle price. Collateral factors typically sit between 40% and 90% under a hard 95% cap (whitepaper v1.0 Comptroller bounds, 2025). Read each setting for your pool before you borrow.

Eight Inputs to Read Before You Borrow

  1. Collateral factor: caps borrowing; gates new borrows and withdrawals.
  2. Liquidation threshold: weights the health factor, at or above the collateral factor.
  3. Close factor: caps debt repaid per call.
  4. Liquidation incentive: the liquidator's bonus, set per market by governance.
  5. Protocol seize share: 5% of seized collateral.
  6. Oracle price: see the three-tier price oracle.
  7. Pool isolation: see why each pool is isolated.
  8. Accrued interest: debt grows, so health drifts down at flat prices.

The docs separately name five risk layers: collateral, liquidation, caps, isolation and oracle.

The Buffer Between Borrow Limit and Liquidation

The whitepaper describes "a safety margin" between losing borrowing power and liquidation. In the example, borrowing freezes after a 14.3% fall (to $85,714, where 70% equals the debt); liquidation starts after a 25% fall (to $75,000). That 10.7-point gap is your window.

How Can You Avoid Liquidation on RheoFi in 8 Steps?

Avoid liquidation by setting a health-factor floor before you borrow, checking it at least daily, and restoring it fast when it slips. Over 70% of liquidable positions were liquidated immediately in one study (Knife-edge liquidation study, December 2021). Prepare early: once health drops below 1, anyone may call RheoFi's liquidation path.

The Eight-Step Routine

Setup time: roughly 60 minutes of hands-on work (our estimate), plus your approval chain for steps 1 and 6; managing a borrow position covers the transactions. Transactions are fast and low-cost.

  1. Pick a floor, such as a hypothetical 1.25, and write it into policy.
  2. Read the pool settings: collateral factor, threshold, close factor, bonus.
  3. Compute two prices: where borrowing freezes and where liquidation starts.
  4. Check at least daily in volatile markets, as the docs advise.
  5. Set alerts at your floor and an emergency line.
  6. Pre-approve a repayment amount and signer.
  7. Repay first if you hold the borrowed asset; otherwise add collateral and enable it.
  8. Rehearse on testnet and time the response.

Add Collateral or Repay?

Hypothetical inputs: $60,000 debt, $82,500 collateral, health factor 1.10 ($82,500 x 0.80 ÷ $60,000). To reach 1.25:

  • Repay: $66,000 ÷ 1.25 = $52,800 of debt allowed, so repay $7,200.
  • Add collateral: $60,000 x 1.25 ÷ 0.80 = $93,750 needed, so add $11,250.

Repaying needs 36% less capital, 1 - (0.80 ÷ 1.25), from any start below target when added collateral shares the 80% threshold, but it needs the borrowed asset in hand.

Risks and Security: What Can Still Go Wrong?

Three things can still go wrong: prices gap past your buffer, the oracle misprices collateral, or liquidators cannot clear a position in time. Oracle manipulation cost DeFi protocols an estimated $403.2 million across 41 attacks in 2022 (Chainalysis, March 2023). A three-tier oracle, partial liquidation and pool isolation limit the damage; none stops a price gap.

When a Liquidation Makes Things Worse

Each call cuts debt by the repayment but weighted collateral by threshold x (1 + bonus) x repayment (0.80 x 1.08 = 0.864). Health improves only above 0.864, meaning collateral above $64,800 (debt x 1.08). Below it, calls push health lower: at $62,000 collateral, a 5% call moves 0.827 to 0.825 ($47,008 ÷ $57,000). That is formula arithmetic, not observed RheoFi behavior.

When Liquidation Is Not Enough

Unbacked debt is written off in that pool and resolved through a Risk Fund auction (Risk Fund and shortfall handling), which does not refund your discount; see what happens when liquidation is not enough.

Oracle and Congestion Risk

A stale feed is treated as unavailable and the oracle falls through to the next tier (the price oracle docs). One January 2022 congestion attack "prevented users from topping up their collateral" (FSB, February 2023). Act before the floor.

IMPORTANT

On the audit lineage behind liquidation logic: Whitepaper v1.0 Publication Context: Whitepaper v1.0 names who reviewed the inherited code behind collateral seizure. Finding: 15 prior engagements by PeckShield, Hacken, Certik, Quantstamp, FairyProof and Pessimistic cover the inherited codebase. Result: No RheoFi-specific mainnet audit exists yet; confirm the planned audit's scope and report first.

How Does the Regulatory and Compliance Framework Treat Liquidation?

Regulators flag automatic liquidation as a financial-stability concern: the FSB notes collateral factors typically up to 80% and automatic liquidation when collateral is not topped up (FSB DeFi report, February 2023). Treasury policy should cap liquidation exposure before any RheoFi borrow.

What MiCA and the BIS Say

MiCA, Regulation (EU) 2023/1114 of 31 May 2023, applies from 30 December 2024, its stablecoin titles from 30 June 2024. Recital 22 excludes services provided "in a fully decentralised manner without any intermediary" (EUR-Lex MiCA Recital 22, May 2023), a narrow test, and Article 142 requested an assessment of regulating crypto lending and borrowing. The BIS warns that for stablecoins backed by volatile collateral, overcollateralisation "can be exhausted when volatility spikes" (BIS Quarterly Review, December 2021).

Compliance Checklist for Treasury Borrowers

  • Policy floor: minimum health factor and repayment authority.
  • Jurisdiction: legal opinion on MiCA and local rules.
  • Accounting: ask your auditor how a liquidation loss is booked; see the CFO control guide.
  • Evidence: transaction hashes for every borrow, repayment and liquidation.
  • Board sign-off: maximum loan size and loss accepted per call.

Conclusion: Should Your Treasury Borrow on RheoFi?

Yes, after mainnet parameters and RheoFi's own audit are published, if policy sets a health-factor floor and pre-funds a repayment. DeFi protocol losses rebounded to $680M in 2025 (Immunefi six-year loss data, April 2026), so contract risk matters too. The published formulas let you model liquidation risk now; contract risk awaits that audit.

Next Step

Write down the price where borrowing freezes and the price where liquidation starts, then confirm your named signer can repay between the two. Open a small testnet borrow in the RheoFi app, push it toward your floor, and time a repayment. Then score the pool with the risk scorecard for RheoFi pools and brief legal.

FAQs

A position becomes liquidatable when its health factor falls below 1, meaning collateral weighted by its liquidation threshold is worth less than the debt. Three things push it there: the collateral price falls, the price of the borrowed asset rises, or interest accrues on the debt. On RheoFi, anyone may then repay part of the debt and receive collateral at a discount.
